It’s amazing how this truth is lost in the daily grind of work. I’m currently watching WeCrashed (the dramatic interpretation of the rise and fall of WeWork). It’s full of great examples of pay for activity and pray for results; all while ignoring the reality of the simple rule that profit is the difference between revenue and expense.<br /><br />2) Improvement in profitability is as important as rate of return. I like to define units/individuals as either high yield bonds, growth stocks, or rationalize continued investment. High yield bonds are the most profitable ones that are sustaining franchise value -- continue to clip the coupon there. Growth stocks are ones who are increasing franchise value via earnings growth. The lesson here is less profitable units, that are growing earnings at an acceptable rate, are just as valuable as the most profitable.<br /><br />3) Lenders write contracts stockholders must honor. Hold them accountable for the value of those contracts, over the life of the contract. However, their 3-year CAGR asset growth slash line for OPBK/SC is 15.8% / 22.1% (SC did an acquisition). OPBK pays out 20% of earnings in dividends, while SC only 7%. Both are excellent earners, as you can see from their numbers.<br /><br />But are they earning and retaining enough to support growth? And a recession? I do have a question...Jeff – As usual, great post. I do have a question. Aren’t Superior Growth Prospects and Excess Capital a bit like sasquatch? Rumored to exist, but not much evidence to prove it? My point being a high growth bank is consuming its available capital (assuming growth is coming from assets). The only real way to do both would be to have an extraordinarily high ROE, which is either driven by a high net interest margin, and/or a lot of non-interest income (which consumes no capital). If that is the case, I would narrow down the three attributes to high ROE and strong deposit franchise.<br /><br />The attributes I would look for would be as follows: strong bottom line (but not necessarily the highest rate of return), strong top line (net revenue growth), economy of scale (which can be measured), strong product mix (as measured by loan to assets, NIB deposits to assets, and non-interest income to non-interest expense) and capital adequacy (measured on a risk-basis).<br /><br />I realize it all boils down to consistent earnings growth, but how you arrive at it matters. But their NPA's/Assets was reported at 10 basis points. At 12/31, it was 9 basis points. Additionally, they have $10 million in their ALLL, and probably another $30 million of capital above "well capitalized" (although hard to tell without Call Report). So there is cushion.<br /><br />And perhaps there wasn't enough supportable data to increase provision. So the chaos that ensued should have been anticipated. I am concerned that large banks, with their resources, implement a tech fix that gets their customers approved ahead of community banks. Otherwise, we will have to see how it plays out.
